What does the Mlocal section in your sendmail.cf look like?
Also check permissions on /var/spool/mail and /usr/sbin/sendmail. Sendmail
should be suid root or if not then the user sendmail runs as should have
permission to write to /var/spool/mail. You could Try Brian's suggestion
about mod 1777.
Check the
RunAsUser settting in sendmail.cf to see which user sendmail runs as.
Btw which linux distribution are you running?
